How to calculate the LTV Ratio

Here's the LTV Ratio formula:

LTV Ratio = (Total Revenue from Customer) / (Total Costs of Acquiring and Retaining Customer)

Let's consider a real-world example of an e-commerce business selling eco-friendly products. We'll use the following data to calculate the LTV Ratio:

  • Average Order Value (AOV): $100
  • Average Purchase Frequency (APF): 4 times per year
  • Average Customer Lifespan: 3 years
  • Customer Acquisition Cost (CAC): $150
  • Customer Retention Cost (CRC): $30 per year

Calculate the Total Revenue from Customers by multiplying the Average Order Value, Average Purchase Frequency, and Average Customer Lifespan:

Total Revenue from Customer = AOV x APF x Average Customer Lifespan

Total Revenue from Customer = $100 x 4 x 3

Total Revenue from Customer = $1,200

Calculate the Total Costs of Acquiring and Retaining Customers by adding the Customer Acquisition Cost and the total Customer Retention Cost for the Average Customer Lifespan:

Total Costs of Acquiring and Retaining Customer = CAC + (CRC x Average Customer Lifespan)

Total Costs of Acquiring and Retaining Customer = $150 + ($30 x 3)

Total Costs of Acquiring and Retaining Customer = $150 + $90

Total Costs of Acquiring and Retaining Customer = $240

Calculate the LTV Ratio using the Total Revenue from Customers and the Total Costs of Acquiring and Retaining Customers:

LTV Ratio = (Total Revenue from Customer) / (Total Costs of Acquiring and Retaining Customer)

LTV Ratio = ($1,200 Revenue) / ($240 Costs)

LTV Ratio = 5

In this example, the LTV Ratio of a customer is 5, which means that for every dollar spent on acquiring and retaining this customer, the e-commerce business earns $5 in revenue.
